The ITAT held that disallowance under Section 14A is unsustainable if no income was earned during the relevant period, particularly prior to the 2022 Explanation, clarifying the precondition for invocation.
ITAT Clarifies Section 14A: No Income, No Disallowance
The Income Tax Appellate Tribunal (ITAT) has ruled that a disallowance of ₹61,03,186 under Section 14A of the Income Tax Act is unsustainable where the assessee did not earn any exempt income during the assessment year. The decision underscores that the precondition for invoking Section 14A is the existence of exempt income.
The Explanation inserted to Section 14A via the Finance Act, 2022 clarified that disallowance applies only when expenses are attributable to earning exempt income. The ITAT observed that for years prior to the Explanation, judicial precedent already required a nexus between disallowed expenditure and exempt receipts. Since no such income was earned, no disallowance could be sustained.
Section 14A operates only in the presence of exempt income — mere possibility or arrangement is insufficient without actual receipt.
This ruling provides clarity for cases where investments in tax-free securities were held but did not yield income in a given year. Practitioners should challenge blanket disallowances where no exempt income materialized, citing both factual absence and the retrospective application of the 2022 clarification as a guiding principle.
